China's Factory Inflation Reaches 5%, Consumer Prices Lag Behind

China's producer price index (PPI) surged to 5% year-on-year in September, marking the fastest increase since June 2022. This rise, up from 3.8% in August and surpassing the expected 4.5%, reflects significant cost pressures driven by higher oil and commodity prices. On a monthly basis, the PPI increased by 1.2%, compared to 0.4% in the previous month. Economists attribute much of this inflationary pressure to supply disruptions linked to the ongoing conflict in the Middle East, particularly affecting fuel processing, chemicals, and non-ferrous metals.

In contrast, consumer prices in China rose only 0.9% year-on-year, a slight increase from 0.8% in August but below the anticipated 1%. The monthly consumer price index (CPI) gained 0.2%, falling short of the expected 0.3% increase. Gasoline prices, which rose nearly 17% year-on-year, contributed significantly to the overall inflation figure, accounting for almost half a percentage point of the headline CPI. Core inflation, excluding food and energy, remained steady at 1%, indicating cautious consumer spending amid weak domestic demand.

The disparity between rising factory prices and subdued consumer inflation suggests that manufacturers are facing increased input costs without the ability to pass these costs onto consumers effectively. This situation raises concerns about profit margins for manufacturers, who may struggle to maintain profitability in the face of rising costs. Despite the inflationary pressures, the muted response from equity markets indicates that investors do not expect immediate changes in Chinese economic policy. Beijing has responded by approving an additional 550 billion yuan (approximately $82 billion) in local government bond quotas to stimulate infrastructure spending and support the economy.
