UBS Predicts Overreaction to Fed Rate Hike Fears as 10-Year Treasury Yield Surpasses 5.1%

The yield on the 10-year U.S. Treasury bond has risen above 5.1% for the first time since 2007, reaching over 5.2% amid a sell-off in U.S. Treasuries. This increase, which saw yields jump approximately 15 basis points on Wednesday and continue to climb on Thursday, has raised concerns about the impact on equity valuations, particularly for growth stocks sensitive to interest rates. The rise in yields has also bolstered the U.S. dollar, which could negatively affect the Australian dollar.

UBS has expressed skepticism regarding the bond markets' pricing of a potential Federal Reserve interest rate hike in October, suggesting that expectations may be overstated. The bank anticipates only one rate increase in December, supported by easing inflation and robust corporate earnings. Current futures markets indicate a 70% probability of an October hike, a significant rise from just under 50% a week prior, following the Fed's recent policy adjustment to a range of 3.75% to 4%.

The recent economic data indicates a strong private-sector expansion, with the S&P Global flash composite PMI surpassing 58 in September, marking the highest growth rate since mid-2021. However, UBS argues that the current investment environment remains favorable, despite rising yields driven by concerns over government debt and weak demand at a recent $70 billion five-year note auction, which cleared at its highest yield since 2006. UBS maintains a positive outlook on earnings growth, forecasting a 25% increase for the S&P 500 this year and a 14% increase in 2027, suggesting that global equities may continue to rise over the next six to twelve months.
