US Stocks Decline Amid Rising Inflation and Market Vulnerabilities

US stocks experienced a decline following the release of the September Consumer Price Index (CPI) report, which indicated a rise in headline prices and a core annual inflation rate of 2.6%. Technology shares were particularly affected, and futures suggest continued downward pressure. Investors are concerned that the Federal Reserve may maintain higher interest rates for an extended period, which could further impact market sentiment.

Despite the spike in Treasury yields after the inflation data, yields have since decreased, with 10-year yields falling to 5.10%, the lowest level in three weeks. This decline in yields typically would provide some relief for equities; however, stocks continue to struggle. The market's pricing for the upcoming Federal Reserve meeting shows only a slight increase in the odds of a rate hike, indicating that inflation alone may not be the sole factor driving the market's downturn.

A deeper analysis reveals that the broader US stock market has been underperforming for an extended period. The correlation between the equal-weighted S&P 500 and the traditional cap-weighted index has dropped to approximately 0.67, the lowest in its history, suggesting that the performance of larger companies is increasingly misrepresenting the overall market health. Currently, only about 18% of S&P 500 stocks are trading above their 50-day moving average, with 27% above their 200-day moving average, indicating significant weakness beneath the surface of the index. This disparity raises concerns about the market's resilience, especially if major tech stocks begin to falter.
