PBOC Adjusts USD/CNY Reference Rate Amid Shifting Currency Strategy

The People's Bank of China (PBOC) is expected to set the daily USD/CNY reference rate at 6.6779, marking a notable shift in its currency management strategy. Over the past year, the central bank has consistently set its daily guidance weaker than market expectations, a tactic interpreted by traders as an effort to curb the yuan's appreciation. However, recent trends indicate a change, with the midpoint strengthening at a faster pace in October, suggesting a reduced resistance to yuan gains.

The PBOC's fixing mechanism is a key indicator in Asian foreign exchange markets, reflecting various inputs such as previous closing prices, movements in major currencies, and domestic economic factors. The yuan is allowed to trade within a band of plus or minus 2% around the daily midpoint, and the central bank can intervene if market pressures push the currency toward either edge of this band. A stronger-than-expected fixing typically signals the PBOC's intent to prevent depreciation, while a weaker fixing may indicate a tolerance for a softer currency.

In recent weeks, the midpoint has reached its strongest level since February 2023, with the onshore yuan trading at its highest since January 2023. This shift in policy comes as China grapples with balancing the benefits of a firmer currency, which supports capital stability and lowers import costs, against the risks of undermining export competitiveness amid a softening domestic economy. The gap between the daily fixing and market estimates remains a crucial gauge of the PBOC's willingness to allow the yuan to appreciate further.
