UBS Highlights Divergence in AI Market Amid Neocloud Sell-Off

UBS has identified a significant distinction in the artificial intelligence (AI) market, particularly between highly leveraged neocloud companies and cash-rich hyperscalers and chipmakers. Neoclouds, which specialize in renting out graphics processing unit (GPU) computing power for AI workloads, faced a sharp sell-off last week due to concerns over their growth models amid rising interest rates. This downturn contributed to a 4.5% decline in the Nasdaq, marking its largest weekly drop since June. In contrast, UBS maintains a positive outlook for hyperscalers, which are expected to report accelerating cloud revenue growth in the coming weeks.

The bank forecasts that AI capital expenditure will rise by 33% to reach $1.2 trillion by 2027, with neoclouds accounting for less than 10% of that total. UBS attributes the recent weakness in neocloud stocks to funding and execution risks rather than a decrease in overall AI demand. The firm emphasizes that while neoclouds are under pressure, the broader AI investment cycle remains intact, supported by strong demand for computing capacity and rising rental prices for GPUs, which have increased by nearly 30% this year for four-year-old chips and 35% for two-year-old chips.

UBS recommends a selective investment strategy, advising clients to limit exposure to neoclouds while favoring well-funded hyperscalers and high-quality semiconductor firms. The bank also highlights the importance of monitoring the financial health of neoclouds, as rising funding costs could further impact their business models. Despite these challenges, UBS remains optimistic about the structural growth of the AI sector, bolstered by strong demand and significant capital investments from leading companies in the field.
