Bank of Japan Governor Ueda Emphasizes Importance of Anchoring Inflation at 2%

Kazuo Ueda, the Governor of the Bank of Japan (BoJ), stated that it is increasingly vital to anchor underlying inflation around the central bank's target of 2%. In remarks made on Monday, Ueda highlighted that Japan is experiencing a positive cycle characterized by rising wages and recovering prices. He identified two primary sources of inflationary pressure: supply-driven inflation due to rising energy costs from the Middle East and demand-driven inflation linked to strong global demand for artificial intelligence, which is boosting domestic capital spending and exports.

Ueda's comments suggest that the BoJ is considering the implications of both supply shocks and robust demand on price levels. He noted that while supply-driven inflation, such as spikes in energy prices, is typically viewed as temporary, demand-driven inflation is a key focus for monetary policy. This distinction is crucial as it influences the central bank's approach to interest rate adjustments. Ueda's remarks build on previous statements indicating that the BoJ would continue to raise interest rates as underlying inflation approaches the target, with the timing and pace of increases dependent on various factors including exchange rates and developments in the Middle East.

The BoJ's current policy rate stands at 1.25%, with the next monetary policy decision scheduled for October 30. Market expectations have largely ruled out a rate change at this upcoming meeting, but Ueda's emphasis on the need to anchor inflation suggests that a future hike remains a possibility. Following his comments, the yen experienced a slight increase, reflecting market sentiment regarding the BoJ's tightening bias. The key focus for investors will be whether the BoJ revises its assessment of underlying inflation during the upcoming meeting, as such a change could indicate that conditions for a rate increase are aligning.
