Goldman Sachs Warns of Increased Market Volatility Amid Fed Guidance Changes

Goldman Sachs has issued a warning regarding potential market volatility as the Federal Reserve, under the leadership of Kevin Warsh, shifts towards less forward guidance. This change is expected to place greater emphasis on economic data, which could lead to larger fluctuations in short-dated Treasury yields, the U.S. dollar, and rate-sensitive equities, particularly around key economic releases. The recent reaction to consumer price index data has already demonstrated this trend, with significant movements in bond yields following the release.

Warsh, who is set to speak at the International Monetary Fund and World Bank meetings in Bangkok, has initiated five task forces to review various aspects of the Federal Reserve's operations, including communications and the inflation framework. He advocates for a reduction in the Fed's internal guidance, encouraging markets to focus more on economic indicators rather than the central bank's signals. This approach aims to foster a more independent assessment of economic conditions by investors, although it may lead to a more volatile transition period as markets adjust to the new dynamics.

Goldman's Investment Strategy Group anticipates that any changes resulting from Warsh's task forces will be gradual but warns of the potential for longer policy lags and increased volatility. The firm noted that the removal of explicit guidance could result in markets reacting more sharply to economic data, as seen in recent fluctuations in expectations for future rate hikes. Most major banks are currently predicting one more rate increase in December, but the lack of guidance from the Fed may lead to a more unpredictable trading environment.
