St. Louis Fed President Advocates for Clear Communication Framework

Alberto Musalem, President of the Federal Reserve Bank of St. Louis, emphasized the importance of a well-defined communication framework for central banks in a recent speech. He argued that such a framework enhances the democratic legitimacy of a central bank by aligning public understanding with its intentions, thereby improving the balance between inflation and employment. Musalem noted that effective communication can help prevent inflationary and deflationary spirals, ultimately lowering costs for households and businesses.

Musalem criticized the practice of announcing forecasts instead of a clear framework, describing it as creating a 'hall of mirrors' where market participants and policymakers chase each other's projections. He suggested that central banks should communicate a reaction function rather than specific forecasts, warning that relying on forward guidance could lead to increased market volatility and uncertainty regarding interest rates.

He proposed that central banks should articulate two or three likely scenarios without making definitive promises, explaining the rationale behind policy decisions. Musalem's comments reflect a pushback against calls for reduced communication from the Fed, advocating instead for a balanced approach that keeps the public informed while avoiding unnecessary speculation.
