      UBS Identifies Catalysts for Stabilizing US Treasury Market Amid High Volatility

      UBS has highlighted three potential catalysts that could help stabilize the US Treasury market, which has been experiencing significant volatility. The bank believes that the current market has priced in too many Federal Reserve interest rate hikes and too little optimism regarding inflation trends. UBS continues to rate fixed income as attractive, despite the steep losses in global bonds over the past two years, noting that the 10-year Treasury yield recently surpassed 5.3%, the highest level since 2007.

      The first catalyst identified by UBS is further disinflation. The bank argues that the market's expectation of nearly four additional quarter-point Fed hikes by the end of 2027 is overly aggressive, especially in light of recent data showing softer core personal consumption expenditures (PCE) inflation. The second catalyst is improved energy flows through the Strait of Hormuz, which could alleviate inflation fears if diplomatic efforts between the US and Iran yield positive results. The ongoing conflict in the Middle East has kept Brent crude oil prices around $100 per barrel, contributing to inflationary pressures.

      The third catalyst is potential policy actions from US Treasury officials, who may consider adjusting liquidity rules to bolster demand for government debt. UBS noted that the Treasury had doubled its buyback operations in August, although the impact was short-lived. The bank remains cautious about long-term maturities due to concerns over fiscal deficits and increased bond issuance related to artificial intelligence funding. Overall, UBS suggests that the current higher yields provide a buffer against potential losses, making fixed income investments more appealing for income-focused investors.
