France's Bond Market Signals Need for Fiscal Policy Reassessment

France's bond market has recently indicated significant pressure on policymakers, as the spread between French and German 10-year government bonds surged above 150 basis points, the widest level since the euro-area debt crisis. French borrowing costs approached 5%, raising concerns about the country's fiscal health ahead of the 2027 presidential election. The rising bond yields are expected to increase the government's interest bill, projected to reach approximately €91 billion in 2027, complicating the fiscal outlook and potentially leading to a feedback loop of higher borrowing costs and increased investor risk premiums.

The situation mirrors the fiscal challenges faced by the United Kingdom in 2022, when the government of Liz Truss announced tax cuts without corresponding spending reductions, leading to a dramatic rise in government bond yields. While France's circumstances are different, the underlying mechanism is similar, with the bond market influencing fiscal policy decisions. France's public debt has reached about 119% of GDP, and the government anticipates a deficit of 5.4% of GDP in 2026, necessitating significant fiscal measures to stabilize the debt trajectory.

In response to the bond market's signals, French politicians are under increasing pressure to find a compromise on fiscal policy. The government has emphasized the need for substantial savings, while opposition parties, including Marine Le Pen's, are proposing spending reductions to demonstrate fiscal credibility. The bond market's reaction could compel policymakers to adopt credible measures to address the fiscal challenges, potentially leading to a tightening of the OAT-Bund spread and improved market sentiment.
