PBOC Expected to Set USD/CNY Reference Rate at 6.6981

The People's Bank of China (PBOC) is anticipated to set the daily USD/CNY reference rate at 6.6981, a key indicator in Asian foreign exchange markets. This fixing is particularly significant as it reflects a shift in the central bank's approach over the past month. For nearly a year, the PBOC had been setting the daily guidance weaker than market expectations, a strategy interpreted as an effort to slow the yuan's appreciation. However, in September, the midpoint strengthened for eight consecutive sessions, marking the longest streak since 2023 and indicating a potential easing of the central bank's resistance to yuan gains.

The PBOC operates a managed floating exchange rate system, allowing the yuan to trade within a band of plus or minus 2% around the daily midpoint. This midpoint is influenced by various factors, including the previous day's closing price, movements in major currencies, and domestic economic conditions. The recent trend of strengthening the fixing suggests that the PBOC is becoming more comfortable with a gradual appreciation of the yuan, despite ongoing concerns about the impact on export competitiveness amid a soft domestic economy.

As the yuan approaches its strongest levels since early 2023, the gap between the daily fixing and market estimates remains a critical indicator of the PBOC's policy direction. A stronger-than-expected fixing typically signals the central bank's intent to curb depreciation, while a weaker fixing may indicate a tolerance for a softer currency. The current dynamics suggest that while the PBOC is allowing for some appreciation, it is doing so cautiously, balancing the need for capital stability against the risks posed by a rapidly rising currency.
